*Shenjing Fell Apart Before Evergrande Heated Up: Even prior to the China Evergrande Group (3333.HK) debacle, Shenjing Bank was (2066.HK) [Shenjing] struggling: 1) core operating earnings (excluding gains) were a negative CNY 1.1 tn at 1H21, by our calculation; and 2) short-term liquidity deteriorated at an unprecedented pace. With Evergrande’s risk, we calculate Shenjing’s NPLs are now closer to a whopping 24.4% - and solvency is called into question; and  *Evergrande’s Smartest Move Ever: The rest of the financial system figured out that Shenjing was an accident waiting to happen, with the interbank market cutting their risk. Despite this, Shengjing Finance Holdings (SFH) purchased Evergrande’s 19.93% stake – becoming the bank’s largest shareholder. For USD 1.55 bn, SFH has now absolved Evergrande of being a liquidity and capital backstop. Well done!

*Disposal of Shengjing Bank Stake: China Evergrande Group (3333.HK) [Evergrande] announced that it is selling a 19.93% stake in Shengjing Bank (2066.HK) at a take-under price of CNY 5.70 per share (19.8% below market) or at a P/BV or 51.4% - representing a MTM loss of CNY 9.9 bn (USD 1.53 bn) or approximately 2.5% of Evergrande’s stated equity; and  *Systemic Banking Risk Highlighted: Evergrande is alleged to have USD 20 bn in “direct and indirect” risk due to Shengjing Bank, which would represent a true systemic challenge given the bank's size and importance. If the Evergrande exposure of CNY 129.4 bn is remotely correct, it would appear that Shenjiang Bank has been materially under-reporting NPLs. If this figure is correct, a reserve shortfall of CNY 128.4 (USD 19.9 bn) would appear to exist – representing 158% of 2Q21 stated equity and intimating Shengjing Bank is technically insolvent.

In this analysis, we provide a detailed overview of investor positioning among 96 active Asia Ex-Japan funds with combined AUM of $80bn.  Highlights:



The big four of China &amp; HK, Taiwan, South Korea and India dominate holdings in Asia Ex-Japan.  The 4 countries combined account for 85.4% of total allocations, though all but India are held underweight versus the MSCI Asia Ex-Japan index.
China &amp; HK's weight in Asia Ex-Japan funds stands at a 4-year low of 42.96% having fallen heavily from the high of 52% back in August 2020.
Allocations in Indian stocks hit a new all-time high last month of 13.54%.  India has been the go-to overweight holding since the election of Narendra Modi in 2014, though managers are much more closely aligned to benchmark today.

PH Score™   8.9According to our model PH Score™, CCB seems headed in the right direction.  The valuation variable within the model helps the Score but other variables are benign. Adding technical factors and the low valuation, CCB ranks in the top quartile globally of our VFM (Valuation, Fundamentals, Momentum) universe. As with ICBC, the PH Score™ has not been as elevated as this for years. In contrast to say Turkey, where scores can be high, the System does not seem to be grappling with solvency challenges.Elsewhere in China, recent bank results show mixed or subpar fundamental momentum and trends. This is not the case though with the SOEs or Globally Systemic entities, in particular CCB or at ICBC though we recognise NCOs are high and LLPs are arguably too low. It would be strange if this most systemic of banks did not reflect trends elsewhere. And it is with Asset Quality that the bank shows stress with aforementioned NCOs and continuing bad asset migration.Elsewhere, on a LTM basis, the bank's PH Score™ of 8.9 reflects progression in Profitability, in Efficiency, in Capital Adequacy, in Provisioning as well as the positive valuation variable though NIM/Spread compressed, Asset Quality deteriorated somewhat, and Liquidity eroded. Having said that, the LDR is at a "sweet spot" level. Profitability though may be flattered by low Asset Writedowns.<div class="content-highlight">A FV of 5% and a PBV of 0.51x are not unattractive. These are below thresholds of 10% and 1x, respectively. An Earnings Yield of 23.4% and a Dividend Yield of 6.7% underpin the valuation thesis.  </div>Results continue to unsurprise and have a very familiar look. Disclosure is sufficient for such a globally systemic entity. For those who want to lend money to China, the Dividend Yield alone may provide sufficient compensation for systemic risks. As with ICBC, the picture seems to be solid though FX needs to be hedged. But high Dividend Yields (and these are very high) do not normally equate to higher stock price appreciation. They equate to higher risk: we see this in Asset Quality data. A high PH Score™ though can equate to stock price appreciation. That’s the dilemma. Maybe they just neutralise each other.
