Media coverage of Emerging Market currencies tends to oscillate between the very bearish and very bullish, with little differentiation between low and high-yielding currencies or between regional blocks let alone between the dozens of currencies still referred to, rightly or wrongly, as “emerging”. Price action in 2019 only partially vindicates this approach.News articles about the November EM currency rally and the long list of factors supporting further outperformance next year have been rife.EM currencies, particularly high-yielders, materially outperformed in the fortnight following the US elections thanks in part to a pick-up in portfolio inflows. The prevailing view was/is that a less conflictual Biden presidency will be a net positive for global trade and commodity prices. EM currencies appreciated further following news on 23rd November that the more affordable Astra Zeneca vaccine was up to 90% effective and Trump’s announcement that he would allow the transition of power to President-elect Biden.However, in the past two weeks a GDP-weighted basket of EM currencies (excluding the Chinese Renminbi) has appreciated only 0.9% versus the Dollar and underperformed a basket of developed market currencies (+1.3%). Moreover, high yielding EM currencies (+1.1%) have only marginally outperformed low-yielding EM currencies (+0.7%). Domestic and regional factors over-and-above “global risk appetite” have arguably contributed to the outperformance of Central European and Latam currencies and the more mixed (read subdued) performance of high-yielding EM and Asian currencies. One explanation is that some of these EM currencies are already pricing in a lot of “good” news.The consensus forecast is seemingly that EM currencies will outperform both the Dollar and developed market currencies going forward. The long list of supporting factors includes i) cheap EM valuations, ii) EM currencies’ yield advantage, iii) the benefits to EM of further Dollar depreciation and iv) a rebound in global economic growth. We sympathise with this view, albeit with some important caveats. One is that more interventionist Asian central banks may stop their currencies from fully joining any EM currency party in 2021. Moreover, we would split the next 13 months into three timelines.

The Dollar has treaded water in the past three months, in line with our benign view that “forecasts of the Dollar’s demise as the world’s number one reserve currency are at best extremely premature, at worst unfounded”.Our fundamental perspective is that a structural shift out of Dollars remains unlikely near-term, regardless of the outcome of the Presidential and Senate elections on 3rd November. One reason is that other major reserve currencies such as the Euro, Sterling and Canadian Dollar – which account for a large share of the Dollar Nominal Effective Exchange Rate (NEER) – face a number of headwinds unlikely to dissipate materially any time soon.Moreover, in the past week the Chinese Renminbi NEER has been broadly unchanged, in line with our forecast that “the People’s Bank of China” is more likely in a first instance to […] ultimately arrest the currency’s climb”.   We acknowledge, however, that the outlook for the Dollar and equities in the days (and potentially weeks) following the US elections is shrouded in multiple levels of uncertainty, which has translated into lower not higher realized volatility. Since February the Dollar’s underlying performance has largely reflected its “safe-haven” status, in our view, with the Dollar NEER inversely correlated with the S&amp;P 500. However, this inverse correlation briefly broke down in June, September and mid-October.Our view is that an over-whelming victory for either candidate on 3rd November is more likely to buoy global risk appetite and thus weigh on the Dollar. Conversely, if the election result remains open-ended for a few days (or longer), uncertainty could weigh on market sentiment and perversely see the Dollar appreciate and market volatility tick up.The Dollar NEER has on average in the past decade been strongest in the month of November (+1.1%), but this is partly skewed by the Dollar’s 2.6% gain in November 2016. Moreover, monthly seasonality has, somewhat unsurprisingly, broken down this year and historical patterns are of little help in ascertaining how the Dollar may trade next month.

Market volatility has been reasonably subdued in recent weeks, despite acute event (and macro data) risk in the next four weeks, including of course US presidential elections on 3rd November, and a number of significant macro, policy and geopolitical developments.In the past month volatility in major developed and emerging market currencies versus the US Dollar has only risen materially in the high-yielding Turkish Lira and Mexican Peso and the low-yielding Polish Zloty, Korean Won and more surprisingly the Taiwan Dollar.However, this is not a case of more confident financial market participants finding their feet, in our view, but rather a reflexion of financial markets unable to see through the smoke and reluctant to pit themselves against their peers going into year-end and/or test monetary authorities’ resolve at time of acute uncertainty. S&amp;P 500 (realized) volatility has edged lower since its early September spike, with markets seemingly undecided whether a Trump or Biden victory will be a net positive for equities.For similar reasons the Dollar, Euro, Sterling, Yen and Swiss Franc have shown little directionality since late-July. Headwinds and tailwinds for these reserve currencies have either tended to cancel each other or simply fade, leaving market participants in two-minds and opting for the path of least regret. Back in November 2019 we correctly predicted that “global FX volatility would rise in coming weeks, with the potential for a volatility spike in mid-December”. We once again think the risk is biased towards FX volatility rising in coming weeks, particularly given the still very uncertain outcome of US elections to be held in just 26 days.We think the risk of higher volatility is most acute if US President Trump once again defies opinion polls to win or if a prolonged period of uncertainty ensues in the event of either candidate contesting the result of a very close election.Moreover, the odds Sterling volatility spiking higher in the next fortnight are high, in our view, whatever the outcome of UK-EU negotiations over a new trade deal which will likely reach a crescendo ahead of the European Council meeting on 15-16 October.

Event Risk and Market Volatility: Partners in Crime

The United States’ post-war record GDP contraction in Q2 of 9.5% qoq and the Dollar’s recent depreciation have been making headline news but some perspective is required.The US GDP contracted about 10.6% in H1 2020, far more than in China (+0.6%) and South Korea (-4.6%). However, of other economies which have so far released Q2 data – including the Eurozone’s four largest economies, Mexico and Singapore – all posted larger rates of contractions in H1 2020. The UK’s GDP likely shrunk more than twice as much whilst France (-19.0%) and Mexico (-18.3%) only fared only marginally better. Moreover, GDP in the US outperformed in H1 2020 despite GDP growth in 2019 (+2.4%) being materially stronger than in Mexico (-0.1%), Italy (+0.3%), Germany (+0.6%), Singapore (+0.7%), the United Kingdom (+1.5%), France (+1.5%) and Spain (+2.0%). How major economies will perform in Q3 in the context of a rise in the number of local or national covid-19 cases and some countries having (partially) frozen or re-tightened national lockdowns is up for debate. The outlook for Q4, which for Western countries will mean colder weather and a potential increase in covid-19 cases, is even more uncertain.The Dollar’s depreciation in the past six weeks from a strong level is mainly due to successful central bank policies to address imbalances in its supply and demand and a cyclical rotation out of Dollars into other FX reserve currencies, including the Euro. As a result, the share of Dollars in the world’s central bank FX reserves, which has hovered around 62% in the past two years, may have fallen slightly in recent months while the share of Euros (20%), Sterling (4.4%) and Swiss Franc (0.15%) may have increased marginally.However, we do not think that FX price action in the past couple of months, including the Euro’s appreciation to multi-year highs, points to the beginning of a structural and permanent shift in the currency composition of central banks’ FX reserves. In the same way that apocalyptic forecasts in the past about the Eurozone and Euro have failed to materialise, current forecasts of the Dollar’s demise as the world’s number one reserve currency are at best extremely premature, at worst unfounded in our view.
