While stronger than peers from a capital perspective, the slim real economic capital buffer could leave the bank sensitive to another downturn. In fact, given the relief cohort composition from a product perspective, combined with StanLn's optimistic macroeconomic assumptions, we anticipate higher credit costs over time.Like most banks globally, Standard Chartered’ s credit costs that were artificially engineered lower during 2020 via regulatory forbearance combined with legislated and bank provided Covid-19 relief. This helped StanLn report better results despite the ongoing health crisis. Lack of Covid-19 coverage also inflated StanLn’s capital ratios. The question is where are the stress points in the relief cohort?Covid-19 relief granted was largest against home mortgage borrowers. A higher level of real estate as security in the Covid-19 relief program should keep overall losses lower within this cohort. However, despite higher default rates in commercial real estate and amongst small and medium sized enterprises, Covid-19 relief assistance was materially lower in each of these areas. The limited assistance provided to SMEs may result in higher delinquencies within this portfolio over time.  Furthermore, StanLn’s 2021 economic projections, which feed into its provisioning models, may be overly optimistic. GDP expectations for Singapore, Hong Kong and India are higher than Bloomberg consensus estimates. These countries combined account for 33% of Standard Chartered’s credit risk. *PRA Changes Its Tune On Dividends: The United Kingdom’s (UK) Prudential Regulatory Authority (PRA) recommended last week that the that UK banks can resume paying dividends subject to FY 2020 results. Linking dividends to the recent success of profitability mirrors Federal Reserve Board policy for the large US banks; and *HSBC Should Stand Pat On The Dividend: While its true that HSBC North America (HSBCNA) doesn’t contribute to the bottom-line, it has weighed down Group results through 3Q20 with losses of USD 963 mn. This thing simply needs to go. With this kind of uncertainty along with risks in France and Asia – again exacerbated by COVID-19 – HSBC Holdings Plc (HSBA/LN/5.HK) should be conserving capital especially if the weak HSBCNA is considered a takeunder candidate.

HSBC Holdings Plc – PRA Says Yes, But Management Should Say No

We recommend that investors pre-position for the strategy update announcement with an AT1 barbell strategy. Our preference is to be longer the 2022 callable AT1 bond than the 2024 callable bond. Given current trading levels, we believe the 2022 and 2024 bonds may have asymmetric outcomes from this announcement to generate more potential upside and downside, respectively.  Bank of East Asia announced that it was undertaking of a strategic review in early March and in late May the bank communicated that it will update the market on the status of this review before the end of September.The stated objective is to identify potential strategic transactions which would enhance the value of the bank’s existing businesses and assets as well as strategic alternatives for potentially non-core assets. It has been actively working with Goldman Sachs as its advisor.Notably, on June 2, the Financial Times published a story suggesting that the bank was in early discussions with financial and strategic investors regarding the sale of its Hong Kong and Mainland China banking businesses. Later that day, BNKEA clarified that it had no external discussions regarding the disposal of these businesses and also stated that no decisions had been made under the strategic review. Previously, the bank had also stated that the review may or may not result in any transaction. However, since activist hedge fund investor, Elliot Management Corporation, is thought to have prompted this review, we expect some action.As such, within this note we assess the various business segments at BNKEA and present our expectations regarding how the AT1 bond market may interpret several of the potential strategic outcomes from this review.
