<p><br/> We view Chandra Asri Petrochemical (CAP) as “Medium Risk” on the LARA scale. CAP is well-positioned as Indonesia's largest petrochemicals producer in a fast-growing market. It has a robust balance sheet and a track record of conservative financial policy. In our view, these positives more than offset the cyclical and commoditised nature of the petrochemicals industry. Nevertheless, the business is dependent on volatile spreads between naphtha and its products. Still, CAP benefits from its strategic location and established customer relationships, which allow it to command a slight premium over the regional benchmark. We note favourably that its large capex programmes, to increase capacity and to expand downstream, have been conservatively funded by a balanced mix of debt and equity (though rights offerings supported by its shareholders).<br/><br/> There could be execution risks from its new projects. At present, CAP is seeking strategic partners for its second petrochemical plant (CAP2), which requires estimated capex of USD 5 bn. It has signed an MoU with Mubadala (Abu Dhabi's sovereign wealth fund) and OMV (an Austrian oil & gas group 25% owned by Mubadala) to explore the joint development of the project.<br/><br/> Our fundamental Credit Bias on CAP is "Negative", in view of its weaker earnings on account of lower petrochemical margins. The company’s financial profile has deteriorated since FY 2018, with elevated leverage and poor interest coverage. That said, its liquidity profile is sound.<br/><br/> We view CAP’s corporate governance as “Moderate” on the LAGA scale. In our view, the active involvement of Siam Cement Group (SCG) as a significant minority shareholder provides adequate checks and balance against controlling shareholder Prajogo Pangestu, who has been linked to allegations of corruption. The composition of the Boards of commissioners and directors is good, with SCG represented on each Board. We also view positively the company’s long operational track record and listing history (since 1994).<br/></p>

<p>This week below the fold we look at Indonesia's recent economic numbers which saw the country slide into recession, its first since the Asian Crisis but find it encouraging that the economy is moving onto a recovery track. Since our first report, the number of such issuers has increased notably. At the same time, with the Lucror Chinese Industrial index having run since 1 January 2018, we can now better compare the unrated issuers' performance relative to peers.<br/><br/> The Asia Monthly focuses on providing updates on recent events, information on new issues and spread movements, as well as summarising our top picks, and discussing specific areas of interest in the “In-Focus” section. The Asia Monthly is intended to broaden investors' understanding of the Asian USD high-yield market. <br/></p>

  In this month’s “In-Focus” section, we provide an update to our 2018 analysis of returns and volatility for unrated Chinese issuers. <p><br/> Chandra Asri Petrochemical (CAP) reported Q3/20 earnings that reflected significant improvement relative to Q1 and Q2, which management attributed to better demand for low-cost plastic packaging products from China and Northeast Asia. In addition, management noted that polymer spreads have recovered to a mid-cycle EBITDA range of USD 500-600/tonne, and is cautiously optimistic that this will be maintained in Q4.<br/><br/> That said, the 9M/20 earnings were still poor relative to previous years' figures, owing to lower petrochemical margins following massive new capacity additions in the US and China. The company remains committed to developing its second petrochemical plant (CAP2), but has delayed the FID time frame to 2022, subject to the COVID-19 situation in Indonesia. Going forward, we expect CAP to continue generating negative FCF over the near term, which could cause net leverage to deteriorate further.<br/></p>
