Zoomlion Heavy Industry H / Equity Bottom-Up

YTD, Zoomlion's share price is up 18%, but has lagged  Sany Heavy's (600031.CH) 35% and its own A-share's 19.8%.  We believe this has happened mainly due to Zoomlion's relatively lagging earrings recovery since 2018. However, as we expected, Zoomlion's earnings recovery accelerated in 2Q2020 with market demand moving onwards to late cycle products. In 2Q2020, Zoomlion reported a 90% yoy growth of net profit, vs. 78% yoy growth of Sany's.Moreover, Zoomlion plans to use most of the proceeds from A-share private placement on excavator and related components. It plans to gain market share in excavators and targets to be one of Top 5 suppliers in 5 years. As we've seen, local excavator brands successfully gained market shares from global leaders in the past few years and improved sector concentration. This strengthens our conviction that Zoomlion's excavators would take some market share from smaller players and this will be an earnings driver in the next few years.We believe Zoomlion would outperform Sany Heavy in 2H2020, especially after A-share placement adjustment.

Excluding this, earnings have declined by 6.4% YoY. There is mild contraction in gross margin (-0.4pp YoY) as sales value for most product categories have declined YoY. While the 1H20 result is not very disappointing, it compared unfavourably against its construction machinery peers. Fundamentally, we still like its exposure to the government's massive infrastructure spending and strong financial position (net cash equals to 27% of share price). Also, its unit sales have already gathered pace in the last two months. However, the market may take some time to observe if Lonking can catch up its unit sales with peers. As a result, we believe there is opportunity to pick up the stock at a lower price, possibly close to the historical average P/B of 0.8x, or around HK$2.15-2.20 level. At the moment, it trades on 0.98x.
